Weighted Average Cost of Capital and Discount Rate
Sampa Video, Inc

You have to prepare a presentation to the management of the firm. The presentation should have; analysis of the project, your valuation of the investment and your investment recommendation. You have to be clear and brief and explain the main assumptions and methodologies used in the analysis. The quality of the presentation will be considered in the grading.

You have to hand in a handout of the presentation and an executive summary of no more than 2 pages.

Guideline Questions for you Report

1. What is the value of the project assuming the firm was entirely equity financed? What are the annual projected free cash flows? What discount rate is appropriate?

NPV = $1,228,485 Discount rate = cost of equity (from CAPM) = 15.8% (see model for projected free cash flows)

2. Value the project using the Adjusted Present Value (APV) approach assuming the firm raises $750 thousand of debt to fund the project and keeps the level of debt constant in perpetuity.

NPV of Levered Firm = $1,528,485

3. Value the project using the Weighted Average Cost of Capital (WACC) approach assuming the firm maintains a constant 25% debt-to-market value ratio in perpetuity.

NPV of Levered Firm = $1,469,972

4. How do the values from the APV and WACC approaches compare? How do the assumptions about financial policy differ across the two approaches?

• The level of debt with the fixed debt policy is fixed and thus the interest tax shields have the same risk as the debt. The discount rate for interest tax shields with the fixed debt policy therefore is the debt rate of 6.8%. • With the 25% debt-to-value policy, the amount of debt varies with the value of the firm so the expected interest tax shields also vary with the value of the firm. These tax shields therefore should be discounted at the expected asset return 15.8%, which is higher than the debt

The valuation of the firm starts in year 1980. The 48% marginal tax rate was given. In order to finance the project we have decided to issue $7,000,000 worth of 12-year maturity Industrial Revenue bonds to fund the investment in property, plant and equipment. We have decided to use discounted cash flow analysis as our valuation method. From two inflation choices provided, we picked an inflation of 0% as we strongly believe that using 11% inflation would add an additional uncertainty to our analysis, exposing our project to even larger assumption of costs and revenue. As for our cost of capital we assume the rate of 16% that is the cost of financing debt. For the depreciation and amortization we have used the numbers given in Exhibit 6, along with pounds of shrimp sold and price per pound.…

Owing to the uneven capital structures between 2008 and 2012, it will be prudent not to deploy WACC to value the target but value the target using APV. Additionally, WACC computation might be difficult to use since an adjustment discount rate each year the capital structures change. Assuming that the project will de-lever after 2012, WACC valuation will be applied to determine the terminal value. factors the interest tax shields in its calculation and in the case of this acquisition, the Interest tax shield will be inconsistent because of year on year disbursement of the debt.…

The value of these benefits is calculated as the present value of the future interest payments (if maintaining permanent debt then equal to the debt) multiplied by the 38% corporate tax rate (or D * tax rate). The table below shows the value of the tax shield with and without considering the probability of default based on debt ratings estimated in question 2. The formula for calculating with the probability of default is: PV(Tax Shield) = (D * r * tax rate) / (r + p)…

2- The Discounted Cash Flow (DCF) and the Adjusted Present Value (APV) are the two models that can be used to valuate this project. Under DCF, the stream of the unlevered free cash flows generated by the project are discounted using WACC, which includes the effects of financing as well as other different sources of risk (such as equity).…

With regards to project valuation, we were presented with four different approaches. In the end, we decided to value the project using Approach 4. The reason for this is because out of all 4 approaches, Approach 4 adequately takes into consideration of the following factors: the fact that an independent entity (i.e. NESA) is taking on this project rather than New Earth Inc., the special financing package, and the high rate of return that equity investors (i.e. shareholders of New Earth Inc.) require on this project. Approach 1 unfortunately does not take into consideration that a separate entity is undertaking…

When calculating the WACC for the Aircraft Purchasing option we included the €15 million loan in the value of debt which gave us a WACC of 10.12% versus the Aircraft Leasing options WACC of 10.34%.…
