Introduction

Cost figures, in general, can be divided into two broad categories. They are Historical Costs and Standard Costs. Historical costs are available, after they are incurred. Such cost figures may have some value, once they are analysed. By analysis, the inefficiencies and deficiencies in production may be detected. However, the damage would have occurred, by the time the analysis under Historical costs is made. Analysis can be done only after the completion of the period and so the exercise would not be effective to correct the past course of action, though it would be of value to learn lessons for not repeating the same mistakes, in future.

Standard Cost is a predetermined cost. Under standard costing, cost of production is determined, in advance. From the Management’s point of view “What a product should have costed” is more important than “What did it cost?” Standard costs are compared with the actual costs to find out the differences between the two. The differences or variances so obtained are analysed to determine the efficiency of operations, so that necessary remedial action may be taken, immediately.

Management is always concerned to plan the costs, before they are actually incurred, to exercise the required control. The important techniques for exercising cost control are Standard Costing and Budgetary Control. Standard costing is superior compared to historical costing or actual costing. Historical costing is just post-mortem of the expenditure, which has been incurred. So, this is not, indeed, an effective tool for cost control.

    In the Seligram case, the existing cost accounting system measured two components of cost: direct labor and burden. All burden cost, which is the overhead, was grouped into a single cost pool and was calculated only by using a burden rate per direct labor dollar. This may cause problems since direct labor and overhead are not consumed by the products in the same proportion. Simply using the same burden rate is obsolescent. First of all, direct labor hours per lot tested had been steadily declining, especially with the increase of dependence on vendor certification. This will result in the change of the burden rate.     Disadvantages of Standard Costing: - Standard costing is very good system, but it should be giving regard to following limitations: Establishment of standards may demand a lot of skill, imagination and experience. If all factors are not in harmony, desired result will not be forthcoming. There are no inset circumstances to be considered for fixing standards. The conditions under which standards are fixed do not remain static. With the change in circumstances, if the standards are not revised the same become impracticable. The fixing of responsibility is not an easy task. The variances are to be classified into controllable and uncontrollable variances. Standard costing is applicable only for controllable variances. For instance, if the industry changed the technology then the system will not be suitable. In that case, we will have to change or revise the standards. A frequent revision of standards will become costly. It is difficult to use standard costing, when working conditions do not permit standardization of materials, contents, labour contents or the use of indirect services relating to different jobs, processes and services. Lack of interest by appropriate level of management renders the use of standard costing ineffective. Sometimes, use of standard costing creates adverse psychological effects, if standards are set at a high level. It cannot be used in those organizations where non-standard products are produced and in industries where goods are to be manufactured according to customer preferences. If the production is undertaken according to the customer specifications, then each job will involve different amount of expenditures. The process of setting standard is a difficult task, as it requires technical skills. The time and motion study is required to be undertaken for this purpose.
