On page 1, the “value-gap” is two-fold. It signifies an under-valuation of Seagate’s core disk drive operating assets due to unfavorable public market investor preferences. Furthermore, the value of the Veritas share price has caused the Veritas stake to far outweigh the value of Seagate’s stand-alone market capitalization. Since Seagate does not own at least 80% of the voting stock in Veritas, distributing the wealth intrinsic in that stake to Seagate shareholders would prove difficult due to the hefty corporate tax rate of 34% that would erode its full-value. From a sum of the parts perspective, it seems that since the Veritas shares held by Seagate appreciated by more than 200%, while Seagate’s shares only increased by 25%, the market assigned relatively no value to Seagate’s market leading position in the disk drive business. This lack of market recognition for the true value of Seagate’s assets forced management to seek action.
The management believed that the value of Seagate should be attributed to the value of its operating assets. Since the market was attributing such a high value to its Veritas stake, the market made it appear that Seagate was an investment holding company, rather than being in the disk drives business. There also seemed to be a “value-gap” in the sense that the Veritas stake is attached to business risk in the software sector while the core operating assets of Seagate have business risk in the disk drives segment of the hardware manufacturing sector. Since the value of Seagate’s stock seemed to come completely from Veritas, it could no longer give proper employee incentives and stock option compensation plans to tie one’s interests to the firm’s operations.     Regina Company Inc. was known as a complacent slow-growth company and was dominated by Hoover and Eureka within the floorcare industry. Donald Sheelen was a promising young individual when he was hired first as the head of the marketing division in Regina, and then became its president. Shortly after becoming company president, Sheelen set out to make Regina the industry’s number one company and repeatedly vowed to “bomb” Hoover, the number one firm in the industry at the time. Sheelen expanded Regina’s product line and started an aggressive advertisement campaign to promote Regina’s products over Hoover’s. His strategy paid off, as Regina’s profits grew substantially, and after Regina went public, its stock price soared by nearly 500 percent, making Sheelen and the company’s other principal stockholders millionaires many times over. However, it turned out that the impressive financial figures released by Regina after it went public were fabricated by Sheelen. “Instead of a growth company with bright prospects, Regina was a dying company mired in mounting losses.” The major reason behind Regina’s financial difficulties was the poor quality of its new products, which resulted in a reported 50 percent customer return rates. After realizing that Regina was in a deep trouble, Sheelen, with the help of Regina CFO Vincent Golden, came up with several illicit accounting schemes to keep the company’s stock prices at a high level. In addition to significantly understating customer product returns and company’s cost of goods, they recorded bogus sales to inflate sales revenues, and implemented a so-called “ship-in-place” booking scheme. After realizing that he could no longer conceal the company’s deteriorating condition, Sheelen decided to let the public know of the company’s dire financial condition.     1. We can examine the stock prices of Seagate and Veritas on Exhibits 3 and 5. Exhibit 3 shows us that Seagate had a stock price of 64.25$/share on March 10th 2000. Veritas stock price is disclosed on Exhibit 5 with 168.69$/share at that date, which is an increase in value of more than 200% within the last six months (Exchibit4). Moreover, we can assert that the pre-tax value of Veritas stake, which is held by Seagate, has notably exceeded Seagate’s market capitalization from November 1999 onwards. This is the result of selling Seagate’s Network & Storage Management Group (NSMG) to Veritas for 155 million shares of Veritas stock. Seagate became the largest stockholder of Veritas with an ownership over 40% through this transaction. Since, Seagate’s stock price is tied to Veritas’ stock price after the transaction, I would assume that Veritas is overvalued or Seagate is undervalued. To exploit that value gap, you could for instance short sell Veritas shares and wait till the value of the shares decrease. There are three financial ratio classification Liquidity, Solvency and Profitability Liquidity. Liquidity ratio measures short-term ability of the company to pay its maturing obligations and to meet unexpected needs for cash. Solvency Ratio measures the ability of the company to survive over a long period of time. Profitability Ratio measures the income or operating success of a company for a given period of time (Kimmel, Weygandt, Kieso, 2011). Three ratios from each classification will be used to do intra-company and inter-company analysis.
