10 Ways to Improve Internal Controls and Prevent Fraud in your Small to Medium Sized Business

There aren’t too many “universal truths” in this world – but - I’ll go out on a limb and say this - everyone hates getting ripped off or taken advantage of. As the CEO, President or owner of a small to medium-sized business you are more vulnerable to being taken advantage of by unscrupulous employees and vendors. There are several reasons for this, including;     It is harder for smaller companies to have excellent internal controls You may not want to spend the time/money necessary to maintain good controls You don’t’ have the staff or the history to build a good internal control system With the slowing economy, people are desperate – and desperate people do desperate things – theft and embezzlement are on the rise

Here is my “top 10 list” of ways you can improve your internal controls and hopefully help prevent fraud before it happens. Some of these make perfect sense and fall in the “duhh” category (to quote one of my favorite teenagers!) while others may be a little more subtle. 1. Review and approve monthly bank reconciliations 2. Review Payroll registers 3. Review and approve ‘vendor master file’ changes 4. Have a policy on personal use of company property 5. Monitor company credit cards 6. Have a formal purchasing policy 7. Ensure transparency and oversight 8. Review your monthly financial statements in a timely fashion 9. Have a policy on conflicts of interest and enforce it 10. Use a lockbox for inbound checks

    While going over your case notes I found a couple of positives about your internal processes. The using of pre numbered invoices speaks to good documentation procedures. This will help to create a paper trail for invoices that reduces the chances of human interference and would help to keep all invoices accounted for. Also I would highly recommend purchasing the indelible ink printer so that all check amounts can be printed with indelible ink. Not only does this help your company to be more efficient as the number of checks that you need to print grows above a number that makes sense to do manually it also lowers the possibility of human fraud and leaves a paper trail to be followed up on later. These were both very good moves on the part of your accountant however he should not be handling the role of both Treasurer and Controller which I will go over in the next section of this memo.…

    Internal controls are put into place to safeguard a company’s assets and to promote the accuracy of their accounting records. There are two primary goals of internal controls. The first goal of internal controls is to safeguard it’s assets from employee theft, robbery, or unauthorized use. When there is a large some of money there is temptation from employee’s to take some of it. Many employees believe they are underpaid so they steal money from the company to compensate for this. Robbery is another area that affects a company. Not only is there a financial loss, but also the emotional toll it takes on an employee can be quite traumatizing or even result in death in worst case scenarios. The result of a robbery can result in the business loosing the employee because of the fear they may have to return to work. Other employee’s can also decide not to return to work due to thinking the workplace is not safe and this could happen again possibly to them. The company will need to try to find new employees and spend the time to train them. When a customer pays with a check, debit, or credit card the customer’s account numbers can be copied by the cashier and used for their own personal fraudulent use. This is considered unauthorized use and can affect the business by having to reimburse the victim for the monetary value they were stolen form and also result in loss of business from that customer and possibly their friends and families. They will not want to continue doing business where the theft occurred and will also tell people about the crime that occurred.…

    Internal audits is the control conducted by employees which involve helping businesses achieve their financial objectives which are aimed to identify how well risks are managed including whether the right processes are in place, or whether agreed procedures are followed, like class role calls.     Every business should take the steps necessary to ensure that its internal controls are functioning effectively and efficiently. It is important to have accountability at every level of a business. Creating a checklist to evaluate internal controls will support the business in this effort. According to Louwers, Ramsay, Sinason and Stawser (2007), an internal control questionnaire aide an auditor in gathering evidence about the control environment and accounting and control procedures checking the system for errors. It will reveal if the business is following established controls.
